ผมอ่านหนังสืออยู่ (you'd better add the word "อยู่" to show that you reading)

ในขณะที่หมาของผม ("ระหว่าง" means "between" not "while. You need to use the word "ในขณะที่" or "ขณะที่". Add ของผม to show that it's your dog. Without any article that would sound strange.

กำลังมองดูคนซึ่งเดินอยู่ข้างล่าง (Add the word กำลัง to show that the dog is watching/looking at someone.)

Or you can say

เรียนภาษาไทยกับหมา!!? ผมอ่านหนังสือไป หมาของผมก็มองคนข้างล่างไป = I'm reading while my dog is watching people down there. This would sound more natural.
