We often use that expression to describe someone's actions. It usually means something the person did was very kind, thoughtful, cute, etc. The kinds of things that warm the heart. :)
Jane: "He picked me a bouquet of wildflowers and sang me a song that he wrote for me."
Teresa: "Oh, that's so sweet!"
It can also be used to thank someone when they have done something sweet. For example, in the scenario above, after receiving the flowers and hearing the song, Jane could say to him, "That was so sweet! Thank you."
The phrase can used in both present and past tense. (That is/was so sweet.)

"That's so sweet" is an statement meaning that action or statement was very thoughtful and kind. It's not a substitute for "thank you" but it is usually followed with a "thank you" if the statement is in response to kindness or thoughtfulness.
Example:
A: "It's cold today so I made you a nice cup of hot chocolate. I added marshmallows too since I know you like them."
B: "Awww, that's so sweet of you! Thank you!"

person 1: 'I gave her cake for her birthday'
person 2: 'that's so sweet'.
Example 2:
person 1: 'I gave him a ring'
person 2: 'that's so sweet'
It can be used like a comment or a compliment to someone's actions.
If someone says:
'I like your hair'
and you say 'that's so sweet'
it's a little bit weird, but it can still be used.
A simple 'thank you' is much more natural :)
