Are we living in a Matrix?
Recently, Elon Musk said in one of a many his interview that humanity is ‘almost definitely’ living in a Matrix-style simulation. It resulted in a large number of discussions in the internet. If we look on the main direction developing in our world it will turn out it is two close directions: augmented reality and virtual reality. A lot of amazing videos is appeared in the internet in a last few years about those themes. The developers of the best IT company promise people that virtual and augmented reality is a close future for mankind. In the first approximation, I think, if the big war will not be occured and mass epidemic will not be happened, so mankind will start to build virtual reality like a Matrix-style or the one which was described in the novel "Labyrinth of Reflections" by Sergey Lukyanenko. So some people think that we already live in simulation like a matrix, that all our life is a some kind of sleep. Yes, I understand, that it sounds so amazing when it would seem we understand the main laws of physics, which describe behavior of our world, we have a long history of our world, we have a evolution theory and it seem can't be just a simulation.. In this way we will build a virtual reality when we already live in some kind of virtual reality.. What do you think about those thoughts?

If we do live in a simulation, an immediate first question comes to my mind. Could we make a simulation where the people in our simulation are self aware and have a life? And what would happen if a simulation was made, and then that simulation made a simulation. And this keeps happening causing an incremental infinite amount of simulations happening on the original computer. Would that crash the original simulation eventually? An infinite simulation paradox if you will.

My thoughts about your questions:
1) Could we make a simulation where the people in our simulation are self aware and have a life?
I think, it would be like a slow and gradual forgetting that we live in virtual reality, after we start using it. We will have a body and we will think that world around us is reality, although our real body with our brain will stay in this world.( in which we are living today) In this way we will have self aware and have a life into a new virtual reality. (I mean we will project our life from one reality to another, herewith our self aware remains the same)
2) And what would happen if a simulation was made, and then that simulation made a simulation.
I think, probably, it is the main point or the end of each stage of the evolutionary development of a each new civilization. I mean to creating a new reality into another. Yes it seems like a paradox but our philosophy has a several theme about cyclical of human being about the eternal return of all, which was considered a much time ago.
3)Would that crash the original simulation eventually?
I think, it would as overload or restart with memory erasing.
