People reside in towns. Reside meaning live, have residence in, permanently occupy. People inhabit towns (no "in"). Inhabit meaning they occupy a place, or live there.

‘Reside’ is a more formal version of ‘live’. I live in Chicago. I reside in Chicago. ‘Inhabit’ as a verb isn’t too common and is usually used with groups. The settlers inhabited the fertile valleys. The immigrants inhabited the old town. Water projects have allowed people to inhabit the desert.

Inhabit is used in a general descriptive geographical or scientific sense and can apply to animals as much as to people. 'The woods are inhabited by a wide range of species of birds'. 'The inhabitants of this area originally came from areas further south.' Residents usually refers to people, and is often the word used in official documents and reports. 'Please list all those who reside at this address.' 'Residents have been asked to remain indoors during this operation.'
