Is this sentence correct? He was pretending that he couldn't find the key. (In fact he knew where it was.) I'm not sure if I've used the verb "pretend" correctly.

Sentence is correct! And yes, a good use of "pretend". You can omit "that" from this sentence.

Yes, exactly right. If you wanted to use a phrasal verb, use "make out (that...)". "He was making out that he couldn't find the key."

Excellent! You could also say "He was making like he couldn't find the key," in a more colloquial style.
