It means you are hung over from too much alcohol and you want/need another drink to make the hangover better. Most of the time when I hear it, people leave off the end ("that bit me") and just say, "I need some hair of the dog."

It is about drink, the night before you were drinking and you now have a hangover, (this is the dog; - drink, and it bit you with, - a hangover). The next day you have the hair of the dog; which is another drink, to take away the pain of the hangover or to try and forget the hangover.
