Generally: "It's terrible / That's terrible" describes a situation. "I feel terrible / I am terrible" describes a person's feelings. I feel and I am are interchangeable in the above example, but if you wish to avoid confusion, you can alway say "I feel..." to describe an emotion or state of mind.
