It's the sound of the letter 'e' when saying the alphabet.

Although some (mostly older) British speakers pronounce the Y in happy (lax) as in ship, everyone else pronounces it (tense) as in sheep, only noticeably shorter. This phenomenon is known as "happy tensing," believe it or not.
Edit: IPA transcription information
Drew’s transcription is proper IPA.
The /i/ represents a sound that’s short, as in “ship,” but tense as in “sheep.” The problem is when dictionaries don’t show a full IPA transcription — it’s assumed people familiar with the language can fill in the blanks. Here’s a full transcription:
Ship: /ʃɪp/
Sheep: /ʃɪi̯p/
Happy: /hæpi/
I’m afraid the idiosyncratic transcription popular in the US is not useful for ESL learners, so, frankly, I’d recommend everyone learn IPA. IPA can be used to transcribe practically any language and / or dialect that you may be interested in.
